An index-based exchange traded fund (ETF) with underlying se- curities that trade on the same market creates potential opportu- nities for arbitrage between price deviations in the ETF and the corresponding index. We examine whether ETF arbitrage trans- mits small volatility events, termed mini flash crashes, from one of its underlying symbols to another. We address this question in an agent-based, simulated market where agents can trade an ETF and its two underlying symbols. We explore multiple market configurations with active and inactive ETF arbitrageurs. Through empirical game-theoretic analysis, we find that when arbitrageurs actively trade, background traders’ surplus increases because of the increased liquidity. Arbitrage helps the ETF more accurately track the index. We also observe that when one symbol experiences a mini flash crash, arbitrage transmits a price change in the opposite direction to the other symbol. The size of the mini flash crash de- pends more on the market configuration than the arbitrageurs, but the recovery of the mini flash crash is faster when arbitrageurs are present.

Liquidity Networks, Interconnectedness, and Interbank Information Asymmetry
Network analysis has demonstrated that interconnectedness among market participants results in spillovers, amplifies or absorbs shocks, and creates other nonlinear effects that ultimately affect market health. In this paper, we propose a new directed network construct, the liquidity network, to capture the urgency to trade by connecting the initiating party in a trade to the passive party. Alongside the conventional trading network connecting sellers to buyers, we show both network types complement each other: Liquidity networks reveal valuable information, particularly when information asymmetry in the market is high, and provide a more comprehensive characterization of interconnectivity in the overnight-lending market.

Prediction markets allow traders to bet on potential future outcomes. These markets exist for weather, political, sports, and economic forecasting. Within this work we consider a decentralized framework for prediction markets using automated market makers (AMMs). Specifically, we construct a liquidity-based AMM structure for prediction markets that, under reasonable axioms on the underlying utility function, satisfy meaningful financial properties on the cost of betting and the resulting pricing oracle. Importantly, we study how liquidity can be pooled or withdrawn from the AMM and the resulting implications to the market behavior. In considering this decentralized framework, we additionally propose financially meaningful fees that can be collected for trading to compensate the liquidity providers for their vital market function.more » « less

Open-end mutual funds offer investors same-day liquidity while holding assets that in some cases take several days to sell. This liquidity transformation creates a potentially destabilizing first-mover advantage: When asset prices fall, investors who exit a fund earlier may pass the liquidation costs generated by their share redemptions to investors who remain in the fund. This incentive becomes particularly acute in periods of market stress, and it can amplify fire-sale spillover losses to other market participants. Swing pricing is a liquidity management tool that targets this first-mover advantage. It allows a fund to adjust or “swing” its net asset value in response to large flows out of or into a mutual fund. This article discusses the industry and regulatory context for swing pricing, and it reviews theory and empirical evidence on the design and effectiveness of swing pricing. The article concludes with directions for further research.more » « less
